Effective Yield

Effective yield refers to the total return on an investment, typically a bond, taking into account the reinvestment of interest or dividend payments. Example of Effective Yield

Suppose an investor holds a bond with a face value of $2,000 and a 6% coupon paid semi-annually in May and November. Each coupon payment amounts to 6%2×$2,000=$60 twice a year, totaling $120 annually.

Using the effective yield formula:

Therefore, the effective yield for this bond is 6.09%. This indicates that by reinvesting the coupon payments, the investor's actual return exceeds the nominal coupon rate of 6% due to compounding.
